Personal Guarantees On Unsecured Business Loans

Here's what every business owner needs to know about personal guarantees - including how to limit your risk.

When your small or medium-sized business takes out an unsecured business loan, the lender may ask you for a personal guarantee (sometimes called a director's guarantee). It's a commitment where you, as the owner or director, take personal responsibility for repaying the loan if your business can't.

At first glance that can sound frightening. A lot of owners assume signing a personal guarantee hands the lender the keys to their family home. It's such a common worry that a Purbeck Personal Guarantee Insurance survey found around 45% of business owners back away from finance when a personal guarantee is involved.

That fear is understandable, but it's mostly built on a misunderstanding of how personal guarantees actually work. Here's the real picture, and how to protect yourself.

What is a personal guarantee?

A personal guarantee is a legally binding promise that you'll repay the loan personally if your business defaults. Unlike a secured loan, which is backed by a specific business asset, a personal guarantee is a promise, not a charge over anything you own.

That difference matters. A personal guarantee does not put a legal charge on your home the way a mortgage does. And because it's a promise rather than security, an unsecured loan with a personal guarantee usually carries a higher rate than a secured one.

So is my home ever at risk?

Not directly. A personal guarantee isn't a charge over your house. No property is put up as security. If the business ever couldn't repay, going after your property is the lender's absolute last resort - there are several recovery steps well before it would come to that. In the rare worst case a guarantee can reach personal assets, but a lot has to go wrong first - and there are ways to limit your exposure from the start.

What happens if I can't repay the loan?

If your business is struggling to keep up, most lenders will work with you before enforcing anything. Usually the first step is a voluntary arrangement to repay the debt over smaller, manageable amounts.

You can also look at restructuring the debt through other products or lenders before reaching financial difficulties.

If the business ultimately folds and can't meet its obligations, the guarantee means you can't simply walk away. You'd negotiate repayment with the lender, which in a worst case might involve personal borrowing or selling personal assets to clear it. One thing to watch: if you sign a personal guarantee jointly with others, you're each responsible for the whole debt, not just your share.

How to protect yourself

This is where the right guidance makes the difference. You have more control than most owners realise.

Negotiate the guarantee before you sign. A personal guarantee isn't always take-it-or-leave-it. Depending on the lender and the deal, you may be able to cap the amount, limit how long it lasts, or narrow what it covers.

Insure it. Personal guarantee insurance is exactly what it sounds like: cover that pays out a large part of the guarantee if it's ever called on. Policies typically cover a rising proportion of your liability, often up to around 80%. Many also come with support and advice if your business hits trouble. Alternatives to a personal guarantee

Most unsecured business loans will ask for one, but not all funding does. Depending on your business, there may be options that don't need a personal guarantee at all, such as certain credit lines, or invoice and trade finance backed by what your customers owe you.
